The young Black and Yellows took an early lead through Justin Njinmah, but Sturm Graz came back strong in the second half, scoring three goals to take the win.
Dortmund's U19s are now bottom of Group F with just one point from two matches.
Sturm Graz took the lead in the 52nd minute through Christoph Lang, and then doubled their advantage just six minutes later through Moritz Wels.
Dortmund pulled one back through Njinmah in the 65th minute, but Sturm Graz restored their two-goal lead in the 75th minute through David Affengruber.
Dortmund pushed for an equalizer in the closing stages, but Sturm Graz held on to secure the win.
The defeat leaves Dortmund's U19s with an uphill task to qualify for the knockout stages of the UEFA Youth League.
